Time May Be Running Out on Backdoor Roth IRAs

The passing of President Biden’s Build Back Better (BBB) legislation could mean the scrapping of a loophole referred to as the backdoor Roth Individual Retirement Account (IRA). The Roth IRA unlike traditional IRAs is funded with after-tax dollars making contributions not tax-deductible. But once account holders start withdrawing funds, the money is tax-free. It gives them an edge over traditional IRA deposits which are generally made with pretax dollars and income tax is charged when money is withdrawn from the account during retirement

Critics of the backdoor Roth say that it allows individuals a loophole to get around the income limits that normally prevent high earners from owning Roths.

How Much Time for Backdoor Roth IRAs

What does this mean?

  • The Bill, if passed, will help small businesses and high-income earners come on the same footing and not favor high-income earners to unfairly use the loophole. The change is designed to help address more the needs of middle-class workers who already use an employer-sponsored retirement but don’t have enough saved.
  • Despite the passing of BBB you can still make non-Roth after-tax contributions but you can’t convert those non-Roth after-tax contributions to Roth.
  • Starting this year, the BBB bill is proposing to end the non-deductible backdoor through the back door Roth conversions. Irrespective of income level, account holders will no longer be able to convert after-tax contributions made to a 401(k) or a traditional IRA to a Roth IRA.
  • If BBB is passed it would also essentially impose a new requirement on high-income individuals over the threshold of $10 million or more across any defined contribution retirement accounts including IRAs and 401(k)s to make withdrawals. Similarly, tax filers who earned more than $400,000 a year will not be able to contribute to their funds and would be required to withdraw half of any amount above the $10 million thresholds. However, this particular limit will take effect on December 31, 2028.

What’s Happening Now?

The backdoor Roth IRA came into existence in 2010, when Congress lifted the $100,000 income limit that had previously been in place for IRA conversions. That change had allowed investors who earned high incomes to contribute to a Roth IRA instead of a traditional IRA and reap the benefits.

Though the Build Back Better legislation is currently under discussion in the Senate. The House of Representatives is currently making changes and adding amendments to the Bill which may or may not affect backdoor Roth IRA contributions at least for the short term.
